In the ancient days dogs would sleep outside in the open. To make themselves comfortable they would walk in circles which would make that spot warm and then cuddle up to sleep. It is basically dog instinct.

In the wild, this action treads down grass, snow, dead leaves, etc, to make the beginning of a bed. It also checks for sharp objects which the dog can remove or otherwise avoid before lying down.
